I received a payout that included fences in the bushfires. My neighbour put up a fence without my approval. My question is, am I legally obliged to pay this neighbour the insurance money I received for that portion of the fence?

I'm no lawyer, but I believe that they must issue you with a "Notice to fence" BEFORE they build the fence.
I had a similar situation where I built a wooden fence with a verbal agreement with the neighbour, and once built they refused to pay half.
I had no claim as I did not serve them with the notice to fence.
